You have to host the pic on your own web space or other photo hosting site, and put an image link to it...

Once you have the image hosted, use the image button on the post page and insert the address of said image.

looks like your image that you selected is a webpage and not an individual picture. Should end in .jpg or .tif or a format like that, not .htm
